What Are Alpha and Beta in Finance?
According to the efficient market hypothesis (EMH), all securities are properly priced at all times, so it would be impossible to identify and take advantage of mispricing. If EMH is true, there would be no way to ‘beat’ the market, and alpha would not exist. A higher alpha is generally good because it means the fund has outperformed its benchmark. Alpha tells you how well a fund has performed compared to the market, and beta shows how volatile the fund has been compared to the market.
An alpha of 1.0 means the investment outperformed its benchmark index by 1%. An alpha of -1.0 means the investment underperformed its benchmark index by 1%.
